As the CFO of the hospital in this scenario, it is important to look at the disadvantages and advantages of the proposed vertical integration of the hospital and physicians practice. Cutler & Morton (2013) state hospital consolidation may create harms for consumers, such as increased prices, lack of innovation in products and processes, and antitrust concerns (p. 1968). This can be potentially outweighed when looking at the advantages: locally integrated health systems have the capacity to address quality issues by coordinating care and help consumers with cost savings (Cutler & Morton, 2013). Several economic factors should also be considered for organizational integration. The Healthcare Financial Management Association (2014) states considerations before agreeing to affiliating include assessing governance issues, cultural fits between organizations, and physician opposition (p. 5). As the CFO of this hypothetical hospital, I would recommend integrating vertically with the physicians practice to form an Affordable Care Organization (ACO). Although there would no official purchase, it could help draw in patients and benefit both organizations for several reasons. In addition to the other advantages of vertical integration, Centers for Medicare & Medicaid Services (2018) states ACOs aim to avoid unnecessary duplication of services and preventing medical errors; if they succeed, the organizations in an ACO will share in the savings it achieves for the Medicare program (para. 1). The power of bargaining will increase against insurers when hospitals and physicians act as one unit. Bargaining helps the facility to compete with other managed care facilities by offering better care to patients through integrated efforts. Vertical integration of the hospital and physicians practice leads to lower costs and higher efficiency due to better integration. Managed care is one of the reasons such integrations can assist in overcoming the agency problem and adding to the economies of scope, thus reducing the overall costs and increase competitiveness. Data pooling from both hospitals and physicians can lead to better service and care for the patients. (Fisher et al, 2012) In the scenario provided, the effect of synergy is evident. For example, the number of tests that a patient required depends on the physicians advise. In case of an unintegrated system, the physician will not have any marginal costs associated with these services that hospital offers and may use it recklessly. However, in case of an integrated system, costs can be reduced by aligning the interest of the two parties. Lastly, there is the advantage of group culture that an integrated system introduces. Group culture helps to reduce costs by introducing integrated finances, and peer pressure (Getzen, 2015) Along with these critical advantages are also several disadvantages. To be considered is the cost associated with integration–the benefits will accrue only when the hospital and physicians are compatible and able to overcome the initial increase in administrative and other costs like data integration that are associated with such integrations. Furthermore, in case of highly specialized areas, such integrations may lead to the creation of the monopoly and hence the pricing power of the hospitals and physicians will increase the costs of the customer.
