Credit risk management is an important aspect of the financial industry (Garr, 2013). Credit risk refers to the risk that stems from loans and securities failing to be paid in full. Research indicates that various macroeconomic factors determine bank credit risk. These factors include GDP, inflation, and market interest rate. Factors that are unique to banks including previous non-performing loans and loan growth also have an effect on bank credit risk. Bank ownership structure has a bearing on bank credit risk. Local banks have lower profit margins compared to foreign banks in developing economies. Foreign banks also tend to be more efficient and employ better technology and better policies (Garr, 2013). A bank that is efficient faces lower bank credit risk. An efficient bank will identify poor quality assets and avoid them while also picking low-cost liabilities.
Another determinant of bank credit risk is factors that are present in a specific industry. Competition and the development of the financial sector are important elements of bank credit risk. Competition in the banking segment encourages innovation which translates to diversified risks. A banking industry that is competitive is less fragile to shocks. A financial sector that is highly developed also results in low bank credit risks. Economic factors also play a role in determining bank credit risks. During upturns and recessions, lending mistakes are common. As a result, bank credit risks are higher when the economy is not doing well (Garr, 2013). On the other hand, a rise in GDP signals economic growth. An increase in the GDP reflects an increase in purchasing power. As a result, borrowers are able to service their loans while savers are able to maximize their saving (Garr, 2013). The result is that bank credit risks reduce with the growth of the economy.
